Trying to gain perspective on the valuation of a startup

With tech startups seemingly able to reach $1 billion valuation in ever diminishing periods of time e.g. Google, Facebook, Twitter, Linkedin, Groupon, Pinterest, and with returns from traditional investment markets such as stocks and bonds unlikely to provide much more than modest single figure returns in the foreseeable future there is a voracious appetite for tech startup investments.

In the US, based on the increasing valuation of startups, it appears that demand is currently outstripping supply. This is despite supply ramping up quickly - the latest Y Combinator demo day featured a record 66 early stage ventures.

In other markets, even geographically removed as Australia, the US valuation acceleration is having a distinct effect. The latest class of 8 Startmate startups are all valued at $3-4 million, not because there is a high level of demand at that valuation from investors in Australia, but because they are being priced in the hope that they will attract investment on their current US roadshow.

So how can we gain some basic perspective on what a start-up, often after an intense but but brief 3 month incubation period, is implying about its future value when its pre-money valuation, pitched for angel investment, is $4 million. (and remember none of these companies are anywhere near generating material revenue let alone breaking even).

Let’s start with some basic assumptions:

  • Even with a best of breed incubator/accelerator (and I am being generous) less than 1 in 100 is likely to have an enterprise value of $1 billion in 5 years.
  • However, for illustration purposes let’s assume that the investor is a genius super angel who has a 1 in 5 probability of picking a startup that will have $100 million enterprise value in 5 years. Also assume the other 4 companies all fail.
  • This super angel is targeting a modest average annualised return of 25% on their portfolio of investments. As only 1 in 5 of their companies succeeds the successful company actually requires an IRR of 210%

In simple terms the company enterprise value at startup (E0) can be calculated as follows:

  • E0 = E5 / (1 + R)^5  where E5 is year 5 enterprise value, E0 is company value at startup, R is the required annual rate of return

So using this formula, what is the current average valuation required for each of the 5 companies in the investor’s portfolio (assuming 4 fail and 1 achieves an enterprise value of $100 million in 5 years) in order to achieve a 25% average annual portfolio return for the investor?

The answer is that the current average valuation of the 5 companies would be $346K (or a portfolio total of $1.734 million). The surviving company would in fact need an IRR of 210% over 5 years to reach a valuation of $100 million.

In reality the evidence suggests that as an Angel Investor you need a portfolio of 20 plus investments and perhaps as many as 100 plus to achieve an IRR of 25%. Kevin Dick (Rightside Capital) http://possibleinsight.wordpress.com/2010/05/11/simulating-angel-investment-kevins-remix/ concluded that in a simulation portfolio the top 10% of deals accounted for 77% of the total return, the top 1% accounted for 35% and the top 0.1% accounted for 17%. His thesis is that 100-150 angel investments is the right range for a fully diversified fund-like portfolio

Obviously the market will always set the price for a companies valuation, and when demand outstrips supply prices will increase.

However, if you are an investor and are paying a market valuation of $4 million for a startup (amongst a portfolio of 5, and 4 fail) you must firstly believe you are clever enough to pick a winner 1 times out of 5 (and if you do you are several standard deviations smarter than the norm) and secondly that the company left standing will have an enterprise value of nearly $1.15 billion within 5 years. (Note that a $10 million current valuation would imply a nearly $2.8 billion valuation in 5 years)
